The Circular Flow of Income in detail

The circular flow of income is a model that shows how money moves around an economy between households and firms. Households provide factors of production (such as labour) to firms and receive income (wages, rent, interest, profit). They spend that income on goods and services, which gives revenue to firms.

In a more realistic model, there are also injections into the flow (investment, government spending, exports) and withdrawals, or leakages, from it (savings, taxes, imports). When injections exceed withdrawals, national income grows, and when withdrawals exceed injections, it shrinks. The model helps explain how changes in spending affect output, jobs and growth.
